Yes, the desktop theme’s functions.php file isn’t included in WPtouch. That feature is supported in WPtouch Pro, however.
WPtouch is a plugin, so it should be installed in the wp-content/plugins folder.
Haven’t been able to replicate is issue. I think youtube changed something, but it’s fixed near as I can tell. If a video hasn’t been prepared for mobile viewing (h264) yet it won’t work.

With 2.0 we’re bringing lots of great enhancements and changes, among them better page management.
